You should end the stage with a score of 2800 and will start Stage 2 with the Napalm Gun. If you beat Stage 2 without dying you will keep the Napalm Gun for the rest of the game. Should you die in Stage 2, you lose the gun. If you want to be able to upgrade you Napalm Gun like you would the other weapons, simply get to the end of Stage 2 without shooting anything, then kill the boss. When you reach Stage 3 you will now be able to upgrade the Napalm Gun. =>Bad Ending: If you fail any of the missions of the game, you will get the "bad ending" when you finish the game.
